does optical out of ps3/360 need to be connected to the receiver directly to get digital sound?
when i have my consoles connected via hdmi and the optical out of the TV going to my receiver I am not getting digital sound as the dolby digital sign isnt showing up on receiver. Is this normal?

Yes you must go directly to the receiver. Most tv's will not pass the DD from HDMI to toslink out.

360 only has hdmi v1.2. No audio out of the hdmi. You have two options. One is you can buy the official xbox 360 hdmi cable which comes with a second small cable to plug in the the non-hdmi output port of the 360, just to give you an optical output.
The 2nd is..and i saw this on xbox-scene once, was someone cut away some of the plasic on the standard a/v cable that comes with it, so it couldbe plugged in at the same time as the hdmi cable. Apparently if you do that, you can have optical and hdmi.
i personally shelled out the money for the stupid official hdmi cable and felt ripped off.
ps3 outputs audio over hdmi though.. shouldn't be any problems with that?

i got an elite...which came with ms hdmi cable..and the little box that looks like the component video cables with optical out and stereo rca...i think you are talking about this right? I get digital if i use this and connect directly to receiver..
so the xbox hdmi out is only hdmi 1.2 hence no audio?
for the ps3 i haven't been able to get the digital signal through the tv optical out....not sure if it is the cable or not or as mentioned TV doesn't pass through DD...i have two, the one from ms and another which i bought awhile ago not knowing the specs of hdmi cables.
i guess there is no way around (cept receiver with more optical inputs):/

ideally, you connect the PS3 to the receiver via HDMI. connect the receiver to the display device (LCD or plasma) via HDMI. video will be sent to the display, audio will be sent to the speakers.
HDMI 1.0 through 1.3b all support 24-bit 1080p video and multi-channel audio.

I have an Xbox Elite with the falcon, the HDMI outputs audio to my TV. I also have the extra audio dongle that came with it to use optical out to my receiver for DD.
I have also tried optical out from my TV to the receiver, and I can confirm the TV does not send DD out from its optical out.
I think its a limitation of the TV's, as the audio from the HDMI in gets converted to stereo, for the the TV's stereo speakers, and when you output that through optical, it's outputting that stereo stream.
Only if the optical out of the TV was a true pass-through without altering the original audio, then I would have a few less cables to hook up.
Also, my receiver is older and doesn't have HDMI.

in this case, i would connect the 360 to the television via HDMI for video and connect the 360 to the receiver via optical for audio.
